
The acid test ratio measures whether a business can meet near-term obligations with assets that can be converted into cash quickly. It gives lenders, managers, and investors a stricter view of liquidity than the current ratio because inventory and prepaid expenses are removed from the calculation.
The ratio is calculated from amounts reported in the balance sheet. Cash, cash equivalents, short-term investments, and collectible accounts receivable are the major sources of quick assets. This pool of assets is compared to current liabilities (trade payables, short-term borrowings, accrued expenses and other obligations due within the operating cycle).
A result of 1.20 indicates the business has ₹1.20 of quick assets for every ₹1 of current liabilities. This value does not demonstrate that all liabilities can be met on demand because the quality of receivables, timing of payment, and cash restrictions still affect liquidity.
Acid test ratio is also called the quick ratio or liquid ratio. The names refer to the same basic test, although analysts should check which assets a company has included before comparing results.
The quick ratio is part of the group of liquidity ratios used in financial statement analysis. It should be reviewed with cash flow, working capital, collection periods, and the current ratio rather than used as a single verdict on financial strength.
The calculation asks a direct question: how much reliable short-term value remains after less liquid current assets are removed? The answer depends on the quality of each balance-sheet item, not merely its accounting label.
This narrower asset base makes the acid test ratio more conservative than the current ratio. A business can therefore report a sound current ratio and a weak quick measure when a large share of its current assets is held in inventory.
A figure above 1 indicates that recorded quick assets exceed recorded current liabilities. A figure below 1 indicates that the business may need inventory sales, fresh collections, refinancing, or new cash inflows to cover every short-term obligation.
The timing still needs attention. Receivables due after ninety days may not help with supplier payments due next week, while a business with fast daily collections may operate safely with a lower reported result.

Assume a trading company reports cash of ₹3,20,000, cash equivalents of ₹80,000, short-term investments of ₹1,00,000, and net accounts receivable of ₹4,00,000. Its current liabilities total ₹7,50,000.
This balance sheet has current assets of ₹11,80,000, which include ₹2,40,000 as inventory and ₹40,000 as prepaid expenses.
The company has ₹1.20 of quick assets for every ₹1 of current liabilities. The result appears comfortable on paper, but management should still check whether the ₹4,00,000 receivable balance is collectible before major payments become due.
A sharp increase in overdue invoices could weaken the real position without changing the reported formula immediately. Strong cash management and disciplined collection follow-up therefore remain important.
An ideal quick ratio is commonly described as 1:1. At that level, the business reports one rupee of quick assets for every rupee of current liabilities, without depending on inventory sales.
This ratio is good as a benchmark. However, it shouldn't necessarily be considered a standard to achieve. Retail businesses that turn over their inventory quickly and receive customer payments right away could run below 1. Service businesses with little to no inventory will likely have a higher ratio.
Though a high figure may suggest liquidity, it can also indicate dormant cash, untapped investment capacity, or poor capital utilization. Management must evaluate return, operating requirements, and risk prior to assuming a higher number is always better.
The acid test ratio works best as a trend and comparison tool. A business should review the number beside its cash conversion cycle, debt terms, seasonal requirements, customer quality, and broader financial position.
Finance teams can also test the ratio under different collection assumptions. Removing overdue receivables or restricted balances from quick assets gives a sharper view of the cash pressure that could appear during a difficult month.
This combined review shows whether the reported result reflects usable liquidity or merely favorable accounting totals at the chosen reporting date.
