
A business does not always pay for growth entirely from its own funds. It may borrow part of the money required for a machine, a larger warehouse, additional stock, or another commercial need. Using debt in this manner is known as Financial leverage.
The owners put in a portion of the capital, while a bank or another lender provides the balance. Borrowing makes a larger investment possible without asking the owners to contribute the full amount. In return, the company accepts an interest charge and a fixed repayment responsibility.
So, what is leverage in finance?
It is the use of borrowed funds with the expectation that the money will earn more than it costs. If a machine purchased through a loan produces a healthy profit after interest, the borrowing has helped the owners. If its earnings fail to cover the finance cost, the same loan pulls their return down.
This gives us a workable leverage definition: debt used to increase the earning capacity of the capital invested by owners. The word “potential” is important here. Borrowing can improve returns, but it cannot guarantee them.
Analysts usually examine interest-bearing debt when assessing leverage. Term loans, debentures, bonds, overdrafts, and working capital facilities fall into this group. Ordinary supplier credit may form part of current liabilities, though it is generally kept separate unless it carries a financing charge.
The arithmetic behind borrowing is straightforward. A company takes a loan at a stated cost and puts that money into the business. What happens next depends on the return produced by its use.
Suppose a manufacturer spends ₹40,00,000 from a term loan on an additional machine. The machine contributes ₹8,00,000 to operating profit during the year, while interest on the loan amounts to ₹4,80,000. After meeting the interest cost, ₹3,20,000 remains from the additional profit. On these figures, the decision has worked in the company’s favor.
Demand may not remain strong every year. If the machine contributes only ₹3,50,000 during a slowdown, its earnings will fall short of the ₹4,80,000 interest bill. The lender will still expect payment on schedule. Salaries, electricity, raw materials, and other commitments will also continue.
That fixed obligation is what gives borrowing its sharper edge. Owners do not have to share profits with a lender as they would with a new shareholder. However, they cannot postpone interest merely because sales have weakened.
Cash timing deserves equal attention. A company can record sufficient profit and still struggle with repayment if customers pay after 90 days, but the loan installment falls due every month. Before borrowing, management must test the expected return as well as the timing of receipts and payments.
Factories, hospitals, hotels, transport operators, and warehouses tend to feel this effect strongly. They need substantial assets before revenue can be earned. Busy periods can produce a sharp rise in owner returns. Empty capacity leaves the debt unchanged and exposes the business to heavier pressure.
The term has several measures attached to it. The appropriate financial leverage formula depends on the question being asked.
Debt-to-equity is the usual starting point:
Financial Leverage Ratio = Total Debt ÷ Shareholder Equity
This calculation places borrowed funds against the amount belonging to shareholders. A result of 1.5 means the company has ₹1.50 of debt for every ₹1 of equity.
Another version compares assets with equity:
Financial Leverage Ratio = Total Assets ÷ Shareholder Equity
Asset-to-equity covers the complete asset base and all liabilities supporting it. It therefore provides a wider view than debt-to-equity and should not be read as the same calculation under another name.
A fuller review can include the following measures:
Debt-to-Assets Ratio = Total Debt ÷ Total Assets
Debt-to-Capital Ratio = Total Debt ÷ Total Debt plus Shareholder Equity
Interest Coverage Ratio = Earnings Before Interest and Tax ÷ Interest Expense
Debt-to-assets shows the portion of assets funded through debt. Debt-to-capital looks at debt within the long-term capital mix. Interest coverage moves away from balance-sheet amounts and checks if current earnings can absorb the interest bill.
No ratio has much value in isolation. A wholesaler with reliable monthly collections may handle its borrowing comfortably. Another company with the same ratio could face trouble because its margins are thin and payments arrive late.
A company has put ₹30,00,000 of shareholders’ money into the business and borrowed another ₹45,00,000. The total value of its assets is ₹75,00,000.
Start with the debt-to-equity ratio:
Financial Leverage Ratio = ₹45,00,000 ÷ ₹30,00,000
Financial Leverage Ratio = 1.5 times
Put simply, the company owes ₹1.50 for every ₹1 invested by its shareholders.
The same figures can be viewed through the asset-to-equity ratio:
Financial Leverage Ratio = ₹75,00,000 ÷ ₹30,00,000
Financial Leverage Ratio = 2.5 times
Each ₹1 of shareholders’ money supports assets valued at ₹2.50. The remaining portion is financed through debt.
The borrowing may look manageable on the balance sheet, but earnings also need to be checked. Suppose the company earns ₹12,00,000 before interest and tax and pays ₹4,00,000 as interest during the year.
Interest Coverage Ratio = ₹12,00,000 ÷ ₹4,00,000
Interest Coverage Ratio = 3 times
At the current profit level, the company earns three times the amount needed for interest. There is some breathing room in those numbers. However, it would shrink fast if business slowed down. Earnings of ₹6,00,000 would bring the ratio down to 1.5 times, with no change in the interest bill.
Taken together, these calculations answer different questions. The first shows the balance between debt and shareholders’ funds. The second explains how much of the asset base rests on equity. The third indicates how comfortably current earnings cover interest. None of them confirms that repayments will be easy. The company’s cash position, collection cycle, installment dates, and consistency of earnings still need to be reviewed.
Debt can serve a sound commercial purpose, though every advantage carries a condition. The return expected from the borrowed funds must be realistic, and the repayment plan must leave room for weaker months.
Financial leverage is most useful when the business knows where the borrowed money will go, what it is expected to earn, and how each installment will be paid. Debt taken without those answers can turn an expansion plan into a continuing drain on cash.
