

Net Present Value, or NPV, is a financial metric used to measure whether an investment, project, or business decision is expected to create value after considering the time value of money. It compares the present value of expected future cash inflows with the present value of cash outflows, including the initial investment.
In simple terms, NPV answers one question: after discounting future cash flows back to today's value, is this project worth more than it costs? A positive NPV suggests that the project may create value. A negative NPV suggests that the project may destroy value or fail to meet the required return.
NPV is calculated by discounting each expected future cash flow using a chosen discount rate and subtracting the initial investment. The discount rate usually reflects the company's cost of capital, required rate of return, project risk, or opportunity cost.
Basic formula:
NPV = Present value of future cash flows minus initial investment
A practical interpretation:
• NPV greater than zero: The project is expected to generate value above the required return.
• NPV equal to zero: The project may recover the required return but may not create extra value.
• NPV less than zero: The project may not justify the investment at the chosen discount rate.
For example, if a business spends ₹10 lakh on automation and expects annual savings over several years, NPV helps determine whether those future savings are worth more than the money spent today.
NPV is widely used in capital budgeting and investment decision-making because it accounts for both timing and risk. A rupee received today is more valuable than a rupee received three years later because today's rupee can be invested, used, or saved from inflation and uncertainty.
Businesses use NPV to evaluate:

• New branch launch
• M&A transactions
• Cost-reduction projects
• Product development investments
• Long-term vendor contracts
Unlike simple payback period, NPV looks beyond how quickly money is recovered. It measures whether the total discounted value of the project is attractive.
NPV matters because it encourages businesses to make decisions based on value creation rather than only revenue growth or short-term payback. A project with large future cash flows may still be unattractive if the cash flows arrive too late or carry high risk. Similarly, a project with modest cash flows may be attractive if it is low-risk and capital efficient.
Teams should be careful with assumptions. NPV is only as reliable as the cash flow forecast, discount rate, inflation assumptions, tax treatment, and terminal value used in the model. Sensitivity analysis is useful because small changes in discount rate or revenue assumptions can materially change the result.
For CFOs and finance teams, NPV is one of the most disciplined ways to compare competing uses of capital.
