

An Overnight Index Swap, or OIS, is an interest rate derivative where two parties exchange interest payments based on a fixed rate and a floating overnight reference rate for a defined period.
The contract does not usually involve exchanging the principal amount. Instead, the parties calculate interest on a notional principal and settle the difference between the fixed leg and the floating overnight-indexed leg. In India, OIS is widely followed by banks, bond traders, treasury desks, and institutional investors because it reflects market expectations of future short-term interest rates.
In simple terms, an OIS helps answer a market question: where do participants expect overnight rates, and indirectly policy rates, to move over a particular tenor? This is why OIS rates are often watched alongside government bond yields, repo rate expectations, liquidity conditions, and monetary policy commentary.
An OIS has two legs:
• Fixed leg: One party agrees to pay a fixed interest rate on a notional amount.
• Floating leg: The other party pays a rate linked to a compounded overnight benchmark over the contract period.
At maturity or reset dates, the two cash flow obligations are compared and the net difference is settled. The notional amount is used only for calculation and is not exchanged.
Example:
A bank expects short-term rates to rise. It may enter into an OIS where it pays a fixed rate and receives the floating overnight rate. If the floating overnight rate rises above the agreed fixed rate, the position can benefit the bank. If rates fall, the position may move against it.
Because OIS contracts are derivative instruments, they require risk management around counterparty risk, valuation changes, collateral, documentation, and regulatory reporting.
OIS is not usually a day-to-day product for small businesses, but it matters for corporate finance because it influences interest rate markets. Banks, mutual funds, insurers, primary dealers, and treasury teams use OIS for hedging, trading, and expressing views on future interest rates.
