
Capital gearing measures how a company balances fixed-return financing against equity shareholders’ funds within its long-term capital structure. It indicates how much of the business is financed through sources carrying fixed financial commitments compared with funds attributable to equity owners. The ratio is used to study financing dependence and capital-structure risk. It does not, by itself, establish whether a company is financially strong or weak.
Capital gearing becomes easier to understand through situations where companies choose different ways to finance expansion.
An Indian manufacturer plans a second production unit. Most of the required money comes from long-term borrowing, while shareholders contribute only a small amount of new equity. The expansion increases the company’s dependence on fixed financial commitments. Future operating cash flow must therefore support a larger financing burden.
Consider a technology services company raising fresh equity to open new offices and recruit staff. The funding decision does not create the same fixed repayment burden as borrowing. Existing shareholders may, however, own a smaller percentage of the company after the new shares are issued.
A profitable distributor may finance warehouse expansion using earnings retained in the business. No new borrowing is required, and no fresh shares need to be issued. The company strengthens its equity funding base through profits accumulated over previous periods.
A large project may use several funding sources together. A company could combine fresh equity, retained earnings, preference capital, and long-term borrowing. The resulting gearing depends on the final composition of that funding package. Two projects of identical value can therefore produce very different capital structures.
A gearing figure needs context before it can be interpreted properly. Business model, timing, accounting classification, and financing structure can all affect what the ratio reveals.
Capital-intensive businesses frequently require substantial long-term funding for plants, equipment, infrastructure, or other major assets. A consulting firm may operate with far fewer physical assets. Comparing their gearing ratios without considering industry economics can create a misleading conclusion.
Stable recurring revenue can provide greater visibility over future cash inflows. Businesses with highly cyclical revenue face greater uncertainty. This difference affects how comfortably a company can operate with a given capital structure, even when two businesses report identical gearing figures.
Preference shares require careful classification because their return characteristics differ from ordinary equity. For capital-gearing purposes, fixed-dividend preference capital is treated with fixed-return financing rather than ordinary equity shareholders’ funds.
Routine trade creditors, accrued expenses, and similar current liabilities do not form part of the standard capital-gearing calculation. Including them can distort the analysis because the ratio is intended to examine long-term funding rather than day-to-day operating obligations.
The calculation represents the financial position at a particular date. A major loan repayment, equity issue, acquisition, or dividend shortly after year-end can change the funding mix significantly. Recent transactions should therefore be checked before relying on an older figure.
Capital gearing and the debt-equity ratio answer related but separate questions. Debt-equity analysis concentrates on debt compared with shareholder funds. Capital gearing uses a broader fixed-return category that can include financing such as preference share capital.
Capital gearing influences the cost and risk attached to the company’s financing choices.
Long-term borrowing carries an agreed interest charge. This payment continues according to the financing terms even when business performance weakens. A company needs sufficient operating cash flow to service the borrowing without disrupting normal operations.
Preference shareholders generally expect a specified dividend according to the terms of the issue. This expected return forms part of the cost attached to the company’s long-term funding structure.
Equity does not require scheduled interest payments, but it is not free capital. Shareholders expect returns for accepting business risk. Those expectations may appear through dividends, capital appreciation, or both.
A business normally uses several funding sources at once. The weighted average cost of capital combines the cost of each relevant source according to its share in total financing. A change in the funding mix can therefore alter the company’s overall required return.
Heavy fixed financial commitments can make new lenders more cautious. Borrowing rates may rise if repayment capacity weakens. Equity investors may also demand a greater return when financial risk increases. The lowest-cost source considered individually may therefore become expensive when used excessively.

₹22 lakh ÷ ₹30 lakh = 0.73:1 For each ₹1 backed by equity shareholders, the company currently carries ₹0.73 of fixed-return funding. Then the financing policy changes. The company takes another ₹12 lakh in long-term debt, without adding fresh equity or reserves. Its fixed-return total becomes:

₹34 lakh ÷ ₹30 lakh = 1.13:1 The increase from 0.73:1 to 1.13:1 captures the effect of that borrowing decision numerically. It does not, by itself, say whether the decision is sound. Cash flow, debt-servicing ability, interest coverage, and project returns must also be reviewed.
